Why Are Target Prices Almost Always Higher Than Current Prices?

ddddd · views 4 ·
When you compile the target prices from brokerage reports, they are almost always above the current stock price. This isn't because the entire market is undervalued, but rather a result of how target prices are created and the position of those who use them. First, we need to look at how target prices are generated. They are usually calculated by multiplying projected earnings by a certain multiple. For example, multiplying the earnings per share forecast by an appropriate P/E ratio, or the net assets per share by a P/B ratio. In this process, both numbers are selected by the analyst. The earnings forecast is difficult to deviate significantly from the guidance provided by the company. If you set it much lower than what the company has presented, you'll face a situation where you need to explain the reasoning to the company. The appropriate multiple is more flexible. The result can vary greatly depending on whether you use the historical average, the industry average, or figures from a boom period. Furthermore, if the target price comes out lower than the current price, it essentially becomes a sell recommendation, and as organized earlier, sell recommendations are structurally difficult to issue. This leads to a reversal of the order. The conclusion is decided first, and then the multiple is adjusted. This is the primary reason why target prices are generally higher. The second reason is who reads the report. Research is linked to institutional sales. If institutional clients already hold a particular stock, a negative report is not welcome news. Expressing a negative view on a client's holdings can strain the relationship. The third reason is the nature of coverage itself. Analysts must continuously analyze the stocks they cover. If they lose interest in a stock, they discontinue coverage, and discontinuing coverage is often interpreted as a quiet negative signal in practice. In other words, silence can be a way of expressing a negative opinion, rather than issuing a sell recommendation. **So, how should we read them?** The absolute level of the target price provides little information. Instead, look at the changes. Whether a target price has been raised or lowered compared to the previous report from the same analyst is a closer approximation to a real judgment. This is especially true when the target price is lowered, but the investment opinion is maintained as 'buy.' Changing the rating is noticeable, but merely adjusting the number is less conspicuous. Its position relative to the consensus is also useful. The direction in which the average of multiple brokerage forecasts moves tells more than an individual report. Furthermore, changes in earnings forecasts are more honest than changes in target prices. While target prices can be defended by adjusting multiples, the sales and profit forecasts have relatively less room for manipulation. Reports should be used to obtain the basis and numbers, not to accept the conclusion. The calculation basis, assumptions, and sensitivity analysis in the main text are more valuable than the conclusion.
