When discussing whether the Euro/Yen has gone up or down, many people only consider the power dynamic between the Euro and the Yen. However, the actual exchange rate is not determined that way. Pairs of currencies other than the US dollar and the Yen are called cross-yen pairs. Examples include Euro/Yen, Pound/Yen, and Australian Dollar/Yen. In contrast, the pair of the US dollar and the Yen is a dollar straight. Since the US dollar is the world's key currency, the transaction to exchange Euros and Yen effectively becomes a two-step process: 'buy dollars with Yen, then buy Euros with those dollars.' This operation isn't done every time; instead, the Euro/Yen rate is calculated by multiplying the rates of Euro/Dollar and Dollar/Yen. This is why cross-yen pairs are also called synthetic currency pairs. This leads to a practical implication. Holding Euro/Yen means being simultaneously exposed to both Euro/Dollar and Dollar/Yen. Simply looking at the Euro/Yen chart makes it impossible to understand the reasons for its price movements. Furthermore, if the two movements are in the same direction, the price range widens, and if they are in opposite directions, they cancel each other out. When Euro/Dollar rises and Dollar/Yen also rises, it means the Euro is strong against the Dollar, and the Dollar is strong against the Yen. Consequently, the Euro/Yen rises significantly. Conversely, if Euro/Dollar rises and Dollar/Yen falls, the two effects offset each other, causing the Euro/Yen to move very little or making its direction difficult to discern. In this situation, if you only look at Euro/Yen, you will be confused, not understanding why there's no movement despite available news. In other words, when dealing with cross-yen pairs, you need to look at the relationship of three currencies, not just two. When Euro/Yen isn't moving, it's usually just the dollar's movement being canceled out. It's also worth knowing about trading volume. According to data from the Bank for International Settlements, the ranking of cross-yen pairs is never high. Euro/Yen is the highest among them, yet it's still positioned lower overall. Compared to dollar straights, their liquidity is thinner, which tends to widen the spread. Another point is that cross-yen pairs, displayed as 'XXX.XX yen,' appear intuitive to Japanese people. However, this intuition can obscure the underlying structure.
