When trading U.S. stocks, you'll notice that stock prices move significantly on earnings announcement days. However, it's common for stocks to fall despite good earnings, or to surge on a reported loss. This is because the benchmark isn't absolute earnings, but rather expectations. You only need to understand three key concepts. First is consensus. This is the average of forecasts provided by securities analysts. What matters most in an earnings report is whether revenue and EPS beat or missed this consensus. Beating it is called a 'beat,' and missing it is called a 'miss.' Even if the company grew year-over-year, the stock price will fall if it misses the consensus, as this expectation was already priced into the market. Second is EPS, or Earnings Per Share, which is net income divided by the number of shares. Here, it's easy to get confused between GAAP and Non-GAAP. GAAP figures are based on accounting standards, while Non-GAAP are adjusted figures excluding one-time expenses, stock-based compensation, etc. Media headlines typically use Non-GAAP figures. Since technology companies have large stock-based compensation expenses, the difference between the two figures can be substantial, so you need to check which basis is being used for a proper comparison. Third is guidance. This is the company's outlook for the next quarter or the full year. In practice, this is the biggest variable. Even if earnings beat consensus, the stock price can plummet if guidance is lowered, and vice versa. The market looks more at the next quarter than the past one. It's also helpful to know the announcement time. Most U.S. companies release their earnings after market close or before market open. This leads to significant price movements in the after-market or pre-market. However, trading volume is lower during these times, making the price swings appear exaggerated. The price often reverses a significant portion of this movement during regular market hours the next day, so it's misleading to make judgments solely based on after-hours movements. After the earnings announcement, a conference call is usually held. This is where management explains the numbers and answers analysts' questions, and nuances about the guidance often emerge.
