When investing in Korean stocks, you simultaneously face stock price fluctuations and JPY/KRW exchange rate fluctuations. Even if the stock price rises by 10%, if the KRW depreciates by 10% against the JPY, the profit in JPY terms will be close to zero. Conversely, even if the stock price remains flat, profit can be made if the KRW strengthens. The first thing to understand is that the direct trading market for JPY and KRW is thin. In practice, the JPY/KRW rate generally moves as a cross-rate synthesized from the JPY/USD and USD/KRW rates. Therefore, to read the movement of the JPY/KRW rate, you need to look separately at how the JPY and KRW are moving against the USD. Here lies an important characteristic. Both JPY and KRW move against the USD in risk-off phases, but their directions can differ. The JPY tends to be bought as a traditional safe-haven asset, while the KRW, due to its emerging market currency nature, tends to be sold. This means that in phases where global risk aversion intensifies, a strengthening JPY and a weakening KRW often occur simultaneously, and Korean stock values converted to JPY from a Japanese investor's perspective are hit by both stock price declines and exchange rate movements. This is a crucial point. The fact that phases of Korean stock declines and phases unfavorable for JPY conversion tend to overlap means that the expected diversification effect may not work as anticipated. From another perspective, it's also worth noting that Korea's key industries are export-oriented. A weaker KRW positively impacts the profitability of Korean export companies. In other words, while a weaker KRW can be a tailwind for Korean stocks, it acts as a headwind for Japanese investors' profits in JPY terms. Since these two effects tend to offset each other, when investing in Korean stocks based on a weakening KRW, you need to be conscious of this trade-off. In practice, you must always check the currency exchange fees and applicable rates of your brokerage firm. The costs will vary depending on whether you exchange JPY to KRW before buying or place an order in JPY and have it automatically exchanged. For small, frequent trades, currency exchange costs can sometimes be higher than trading fees. Similar judgment is required when selling. When you sell stocks and are left with KRW, deciding whether to immediately convert it back to JPY or hold onto it is another decision. This foreign exchange gain or loss is also included in the JPY-converted profit or loss at the time of tax reporting.
