What's the Difference Between the Nikkei 225 and the TOPIX?

When looking at Japanese market news, the Nikkei Average and the TOPIX are always mentioned together. Both are representative indices of the Japanese stock market, but their calculation methods are fundamentally different. If you don't understand this difference, you might misinterpret the market when the two indices move in opposite directions. The Nikkei 225 is a price-weighted index. It averages the stock prices of 225 selected companies, so companies with higher stock prices have a greater impact, rather than those with larger market capitalizations. This means that even a small company can significantly move the index if its stock price is high. This calculation method is in the same category as the Dow Jones Industrial Average in the US. The TOPIX is a market-capitalization-weighted index. It reflects companies in proportion to their market capitalization, thus more accurately representing the actual changes in the size of the overall market. This is in the same category as Korea's KOSPI and the US's S&P 500. In practice, this difference manifests as follows: If a few high-priced stocks surge, the Nikkei rises significantly, while the TOPIX doesn't move much. Conversely, if stocks with low prices but large market capitalizations, such as major banks or trading companies, rise, the TOPIX leads. Therefore, judging that the Japanese stock market was good today solely by looking at the Nikkei can lead to a disconnect with the actual market breadth. On days when the directions of the two indices diverge, it's accurate to interpret it as a signal that a few specific large-cap stocks have pulled up the index. There are also differences in index composition. The Nikkei 225 selects 225 stocks chosen by a selection committee. The TOPIX covers a much larger number of stocks, and its component criteria have been gradually adjusted since the market segment reform in 2022. From the perspective of Korean investors, a practical summary is this: News headlines mostly use the Nikkei. However, if you want to gauge the overall strength of the Japanese market, check the TOPIX as well. When investing in Japanese index ETFs, performance will also differ depending on which index the product tracks.
